To be honest, I am not sure what lower level creatures will drop since I have only lowered them to get quest items when I have out-leveled some areas.
As far as raising their level goes, it only goes as high as the tier you have unlocked -- I guess that's why the button is called "Past Actions," it allows you only to lower the level, if you need/want.
Does that make sense?
Does that mean that if u choose higher level version of that mob or sparring guard, will they drop higher level of armour or weapon?

Yes, that term makes it even more confusing on how you are supposed to catch lower level versions of the creatures, haha.
